AI Governance for Portfolio Companies: Beyond the Compliance Checkbox

Compliance-driven AI governance creates a false sense of safety while slowing down the AI work that generates returns. A good governance framework speeds AI up. It gives deal teams and boards the confidence to move faster because the guardrails are already in place.

AI governance is the thing every PE operating partner knows they need but nobody wants to build. The instinct is to treat it like compliance. Draft a policy. Get legal to review it. Have the portfolio company CEO sign off. File it away. Checkbox done. Move on to the value creation plan.

The problem is that compliance-driven AI governance creates a false sense of safety while slowing down the AI work that actually generates returns. The firms getting governance right have figured out something counterintuitive. A well-designed framework does not constrain AI adoption. It speeds it up. It gives deal teams, portfolio operators, and boards the confidence to move faster because the guardrails are already in place.

The Compliance Trap

Most AI governance efforts in portfolio companies follow the same pattern. A regulatory concern surfaces: the EU AI Act, state-level AI legislation, or a board member reading headlines about AI liability. The response is reactive. The general counsel drafts an "Acceptable Use Policy." IT restricts which models employees can access. Someone creates a slide for the next board meeting saying "AI governance is in place." This is theater.

The policy sits in a shared drive. Nobody references it when making real decisions. The restrictions frustrate the teams trying to build throughput-multiplying AI workflows because every new use case needs a one-off approval from someone who does not understand the technology. Meanwhile, employees quietly use generic AI tools on personal devices, creating exactly the shadow AI exposure the policy was supposed to prevent.

The compliance trap has a specific cost. It makes AI governance adversarial. Teams learn to work around the framework instead of through it. Governance becomes an obstacle to value creation, not a help. And when something actually goes wrong (a data leak, a biased output that reaches a client, a regulatory inquiry), the checkbox policy provides no real protection because it was never put into practice.

Three Layers of Effective AI Governance

Governance that works operates at three layers. Each serves a different function and a different audience.

Strategic Governance: The Board Layer. This is where AI governance connects to enterprise value. The board needs to understand three things: what AI initiatives are running, what risks they carry, and what value they are expected to create. The board does not need to approve every model deployment. It needs a quarterly AI dashboard showing initiative status, risk classifications, and performance against EBITDA-linked targets. Strategic governance sets risk appetite: which AI uses are encouraged, which require elevated review, and which are prohibited. A healthcare portfolio company will draw these lines differently than a logistics one. The board's job is to set the boundaries, not patrol them.

Operational Governance: The Management Layer. This is where most frameworks either over-engineer or under-deliver. Operational governance is the decision process for AI deployment: who can approve a new use case, what determines the risk level, and what review is required at each tier. The best model we have seen uses three tiers. Tier 1 (low risk) covers internal productivity tools (summarization, drafting, data formatting) where a human always reviews the output before use. These need no special approval beyond basic training. Tier 2 (moderate risk) covers customer-facing or decision-influencing applications: pricing recommendations, risk scoring, automated reporting. These need documented testing, a named owner, and periodic audit. Tier 3 (high risk) covers applications where AI output drives consequential decisions without human review, such as automated trading signals, regulatory filings, or clinical recommendations. These need formal risk assessment, external validation, and board-level awareness.

Technical Governance: The Architecture Layer. This layer is about how AI systems are built and deployed. Data that is never stored, access controls, model versioning, output logging, and data lineage all live here. Technical governance should not be a separate document. It should be built into the engineering standards and infrastructure choices made during AI system design. If the governance rules are not in the actual architecture, they are aspirational, not operational.

Building the Governance Stack: A Practical Framework

For PE-backed companies, governance needs to be fast to set up, light enough to not slow operations, and tough enough to survive regulatory scrutiny. Here is what the minimum viable stack looks like.

1. AI Use Case Registry. Every AI application in production or development gets a single-page entry: what it does, what data it uses, who owns it, what risk tier it is in, and when it was last reviewed. This is not bureaucracy. It is visibility. Most portfolio companies we work with cannot answer the basic question "Where are we using AI?" with any confidence. The registry fixes that in a week. It also gives you the raw material for board reporting, regulatory responses, and due diligence readiness at exit.

2. Risk-Tiered Approval Process. Map every use case to one of three tiers using clear criteria. Does the output reach customers? Does it influence financial decisions? Does it process personal data? Could a failure cause regulatory exposure? The tier sets the approval path. Tier 1 moves fast: department head approval and basic training check. Tier 2 requires a brief risk assessment from a designated AI governance lead (often the CTO or head of data, as a part-time role). Tier 3 triggers a formal review that includes legal, the portfolio company board, and sometimes external advisors.

3. Incident Response Protocol. When an AI system produces harmful, inaccurate, or biased output, what happens? Define the escalation path before the incident. Who is notified? What is the timeline for assessment? When does the system get taken offline? How is the board informed? Most organizations handle their first AI incident by improvising. That is the moment governance theater collapses. A one-page protocol, tested in a tabletop exercise, is worth more than a hundred pages of policy.

4. Quarterly Governance Review. Governance is not static. New AI capabilities show up monthly. Use cases change. Regulations change. A quarterly review keeps the registry current, risk classifications appropriate, and the board informed. It also surfaces friction: where governance is blocking real work, and where it needs to tighten. Without this feedback loop, governance either calcifies into bureaucracy or erodes into irrelevance.

The Board-Level Conversation

Portfolio company boards, especially those with PE representation, struggle with AI governance because it falls between existing committees. It is not purely a technology issue (audit committee), not purely a risk issue (risk committee), and not purely a strategy issue (full board). So AI governance becomes everyone's concern and nobody's responsibility.

According to Deloitte, when AI is on the board agenda, 46% discuss it at the full board level. Among those with committee oversight, the risk/regulatory committee handles it 25% of the time and the audit committee 22% (Deloitte, "Governance of AI: A Critical Imperative"). Most boards still do not have a clear home for AI oversight.

The best approach we have seen is a standing AI agenda item in quarterly board meetings, structured around four questions. What new AI use cases have been deployed or are in development? Have any Tier 2 or Tier 3 risk classifications changed? How is deployed AI performing against business objectives? Are there any incidents, near-misses, or new regulations that need board attention? This takes 15 minutes a quarter. It gives directors fiduciary comfort, gives the operating partner visibility, and creates a record of oversight that is increasingly valuable for regulatory compliance and exit readiness.

Avoid making AI governance a board-level bottleneck. The board sets appetite and monitors. Management decides and executes. If the board is approving individual AI tools, the framework is broken. How people behave matters here: boards that feel informed and in control support ambitious AI agendas. Boards that feel surprised by AI developments instinctively restrict them.

Governance as Competitive Advantage

Here is where governance goes from defensive to offensive. A portfolio company with a documented, working AI governance framework has a real advantage at exit. Acquirers are increasingly evaluating AI readiness as part of due diligence. A company that can produce an AI use case registry, show a tiered risk framework, and demonstrate board-level oversight has a very different risk profile than one that has AI deployed with no paper trail.

This matters for valuation. Regulatory risk is a discount. Demonstrated governance is a premium, or at least removes a discount that would otherwise apply. As AI regulation accelerates globally, the gap between governed and ungoverned AI operations will widen. Firms that set up governance now are building an asset, not bearing a cost.

More immediately, governance speeds up internal AI adoption. When the approval path is clear, teams do not wait for permission. They follow the process and move. When risk tiers are defined, managers do not escalate everything to the C-suite. They decide at the right level. When the incident protocol exists, teams deploy with confidence instead of hesitation. Structure creates speed. Firms that resist governance in the name of agility end up slower, because every AI decision becomes a one-off negotiation.

The number of AI-related regulations in the US grew from 1 in 2016 to over 25 in 2024 (Stanford HAI, AI Index Report 2025). The firms building governance now are getting ready for what is coming. The ones waiting are piling up a liability.

AI governance in portfolio companies does not need to be heavy, expensive, or slow. It needs to be real. A use case registry, a tiered approval process, an incident protocol, and a quarterly board review. Done properly, these four elements give you more protection than any policy document and more speed than any governance-free approach. The firms building this today are setting their portfolio companies up for regulatory resilience and premium exits. The ones treating governance as a checkbox are building a liability they will find at the worst possible time: during diligence.
