AI Governance for Portfolio Companies: A Practical Framework

AI governance for portfolio companies is not about compliance theater. It is about managing a new category of operational risk that most PE governance frameworks were never designed to handle. Your portfolio companies are adopting AI tools right now, often without centralized oversight. Some are experimenting with ChatGPT on sensitive client data. Others are deploying AI-driven customer interactions without bias testing. A few are building internal models on datasets they do not have clear rights to use.

Without a governance framework, you are accumulating risk at the portfolio level that will not surface until something goes wrong. A data breach at one portco. A regulatory inquiry at another. An AI-generated output that damages a client relationship. These are not hypothetical scenarios. They are the predictable consequences of ungoverned AI adoption, and they represent a class of risk that LPs are increasingly asking about during fund-level due diligence. The question is not whether your portfolio companies need AI governance. The question is whether you will design the framework proactively or discover its absence reactively.

Why PE Funds Need Portfolio-Level AI Governance

The core problem is uncoordinated risk. When individual portfolio companies make independent AI decisions with no fund-level oversight, you get a patchwork of tools, policies, and exposure levels that nobody has a comprehensive view of. Company A signs an enterprise agreement with an AI vendor that retains training rights over submitted data. Company B lets employees use consumer-grade AI tools for financial analysis. Company C deploys an AI chatbot for customer service without testing for demographic bias. Each decision may seem reasonable in isolation. In aggregate, they create a risk profile that no operating partner has visibility into.

The consequences are not contained at the portfolio company level. A data breach involving AI at one company generates headlines that mention the fund. A regulatory violation triggers LP questions about governance across all holdings. Reputational damage at a single portco can affect the fund's ability to raise capital, negotiate deals, and attract management talent across the entire portfolio.

LPs are paying attention. Institutional investors are adding AI governance questions to their due diligence questionnaires for fund managers. They want to know: What is your policy on AI usage across portfolio companies? How do you assess AI-related risk? What oversight mechanisms are in place? The Three-Layer Governance Model

Effective AI governance for a PE portfolio operates on three distinct layers, each with different stakeholders, different cadences, and different levels of specificity. Attempting to govern AI with a single monolithic policy fails because the fund's risk appetite and a portfolio company's day-to-day AI usage require fundamentally different frameworks.

Layer 1: Fund-Level Policy. This is the strategic layer. It defines the fund's overall AI risk appetite, establishes a list of approved AI vendors and platforms, sets data classification requirements that all portfolio companies must follow, and creates incident response protocols for AI-related events. The fund-level policy is owned by the operating team and reviewed annually. It should be concise enough to fit on two pages and clear enough that a portfolio company CEO can understand it without legal interpretation. Key elements include: prohibited AI use cases (e.g., fully automated decisions affecting individuals without human review), minimum data protection standards, and escalation triggers that require fund-level notification.

Layer 2: Portfolio Company Standards. This is the operational layer. It translates fund-level policy into actionable requirements for each portfolio company. Minimum security requirements for any AI tool that touches company data. Data handling protocols that specify how information flows into and out of AI systems. Employee AI usage policies that define what tools are permitted, for what purposes, and with what safeguards. Audit requirements that give the fund visibility into compliance. These standards should be adapted to each company's industry, size, and AI maturity, but the core requirements remain consistent across the portfolio.

Layer 3: Use Case Governance. This is the tactical layer. Every new AI deployment requires a risk assessment proportional to its impact. The assessment evaluates data sensitivity, decision autonomy, regulatory exposure, and potential for harm. High-risk use cases require approval from a designated governance owner within the portfolio company and notification to the fund. Low-risk use cases follow a streamlined process. The key is creating a workflow that enables rapid adoption of beneficial AI while maintaining appropriate oversight. Without this layer, governance becomes either a rubber stamp or a bottleneck. Neither outcome serves the fund's interests.

The AI Risk Assessment Matrix

Not all AI use cases carry the same risk. A marketing team using AI to generate social media copy operates in a fundamentally different risk category than a lending team using AI to approve credit applications. Governance resources should be allocated proportionally, not uniformly. Applying maximum friction to every AI use case guarantees that governance becomes an obstacle to adoption rather than a framework for responsible deployment.

The risk assessment matrix classifies AI use cases on two axes. The first axis is data sensitivity, ranging from low (publicly available data, no PII) through medium (internal business data, limited PII) and high (customer PII, financial records, health data) to critical (regulated data, trade secrets, data subject to contractual restrictions). The second axis is decision autonomy, ranging from advisory (AI provides recommendations that humans review before action) through semi-automated (AI executes decisions within defined parameters with human override capability) to fully automated (AI makes and executes decisions without human intervention).

The intersection of these two axes determines the governance tier. A use case involving low-sensitivity data in an advisory capacity requires minimal governance: register the tool, confirm it meets basic security requirements, move on. A use case involving critical data in a fully automated capacity requires the highest governance tier: formal risk assessment, legal review, technical security audit, ongoing monitoring, and regular review cycles. The matrix prevents two common failure modes. It stops teams from deploying high-risk AI without adequate oversight, and it stops governance bodies from blocking low-risk AI that could deliver immediate value.

Practical Implementation Steps

Frameworks are worthless without execution. Here is the sequence that we have seen work across PE portfolios, refined through engagements with funds managing between eight and forty portfolio companies.

Step 1: Audit current AI usage across all portfolio companies. You cannot govern what you cannot see. Conduct a confidential survey of every portfolio company to identify what AI tools are in use, who is using them, what data they touch, and whether any formal policies exist. The results will surprise you. Most funds discover that AI adoption is three to five times higher than leadership believes, with significant variation in security practices.

Step 2: Establish fund-level AI principles. Distill your governance philosophy into three to five clear statements. Examples: "We will not deploy AI systems that make consequential decisions about individuals without human oversight." "All AI tools that process client data must meet our minimum security standards." "We will maintain an approved vendor list and require justification for exceptions." These principles anchor every subsequent decision.

Step 3: Create the approved tools and vendors list. Evaluate the most commonly used AI tools across your portfolio against your security and data handling requirements. Negotiate enterprise agreements where possible to improve terms and reduce per-company negotiation overhead. Publish the approved list with clear guidance on what each tool is approved for.

Step 4: Deploy standardized AI usage policies to portfolio companies. Provide each portfolio company with a template policy that they can customize to their context. Include acceptable use guidelines, data handling requirements, and incident reporting procedures. Set a compliance deadline and provide support for companies that need help adapting the policy.

Step 5: Implement quarterly AI risk review at board level. Add AI governance to the standing board agenda for every portfolio company. Review new AI deployments, audit compliance with fund policies, and assess emerging risks. This creates accountability and ensures governance does not decay between annual reviews.

Step 6: Build an incident response playbook for AI-related events. Define what constitutes an AI incident, who needs to be notified, what the response timeline looks like, and how post-incident reviews will be conducted. The Compliance Landscape

AI regulation is accelerating globally, and portfolio companies with international operations face a complex compliance environment. The EU AI Act, which began phased implementation in 2025, classifies AI systems by risk level and imposes requirements ranging from transparency obligations for low-risk systems to conformity assessments for high-risk applications. Portfolio companies that serve European customers or process data of EU residents need to understand where their AI use cases fall in this classification.

In the United States, the SEC has issued guidance on AI in financial services, the FTC has taken enforcement action against deceptive AI practices, and state-level legislation is creating a patchwork of requirements. Industry-specific regulators in healthcare, banking, and insurance are adding AI-specific provisions to existing compliance frameworks. The trend is clear: regulatory expectations around AI are increasing in every jurisdiction and every industry.

The governance framework should be regulation-aware but not regulation-driven. If you build governance solely to meet current regulatory requirements, you will be perpetually playing catch-up as new rules emerge. Instead, build for risk management first. A framework that rigorously manages data sensitivity, decision autonomy, transparency, and accountability will satisfy most regulatory requirements by default. Compliance becomes a natural output of good governance rather than its primary objective.

Measuring Governance Effectiveness

Governance that cannot be measured becomes governance that decays. Without metrics, you have no way to distinguish between a framework that is working and one that has become a paper exercise. Track four key indicators across the portfolio.

First, measure the number of shadow AI tools discovered per audit. This tells you whether your approved tools list meets actual needs or whether employees are routing around it. A high shadow AI count indicates that your governance framework is too restrictive or your approved tools are inadequate. Second, track time to approve new AI use cases. If it takes eight weeks to get a low-risk tool approved, you are creating incentives for teams to skip the governance process entirely. Third, monitor incident count and severity. Not just AI-specific incidents, but any data or compliance event that involves an AI system. Fourth, track portfolio company compliance rate with fund AI policies. Measure both policy adoption and substantive compliance through periodic audits.

Review these metrics quarterly at the fund level. Look for trends, not just snapshots. Declining shadow AI discovery rates, decreasing approval cycle times, and improving compliance scores indicate a governance framework that is maturing. Stagnant or worsening metrics indicate a framework that needs recalibration. The goal is continuous improvement, not perfection.
